Sell Amec as oil services pain to continue: AMEC Foster Wheeler has underlined the difficulties faced by the oil services sector with a 50% slump in the oil price over the last 12 months. The problem for oil services companies, which support explorers and producers but do not typically produce oil and gas themselves, is that they are reliant on spending decisions higher up the food chain. This creates two problems for the industry. The first is that as the oil price has collapsed from $115 per barrel in June last year to about $65, the big explorers have gone into cash preservation mode to protect dividend payments. Amec swallowed up Swiss-based engineer Foster Wheeler in a £1.9 billion deal last year. The deal was supposed to boost the earnings potential of the company, but the slump in the oil price has put paid to that, with earnings now heading in the wrong direction. The cash outlay required for the deal has resulted in a slight increase in debts, with net debt of £803 million against net assets of £2 billion at the end of December. Of the big FTSE 350 oil services groups, Amec Foster Wheeler still has one of the strongest balance sheets, and the company is well diversified. New contracts were awarded on renewable energy and nuclear decommissioning projects. Costs are also being cut by about £40 million this year, which will incur a one-off £50 million hit. Against this backdrop it is difficult to envisage a quick recovery in the profit outlook for companies such as Amec Foster Wheeler. The last time we looked at the shares we downgraded to a sell (972½p, March 24) and with no clear sign of a recovery in the oil price and the possibility of more pain to come, that recommendation remains. Amec Foster Wheeler (AMFW) is no exception and the company, which reports preliminary full year earnings this week, is like many of its peers preparing for a tough 2015 as projects across the sector are cancelled. Major oil and gas operators will shave $140billion (£94billion) off their capital expenditure budgets in 2015 after the price of crude fell by more than 50pc over the last year, according to research by RBC Capital Markets. These savage cuts will inevitably hit the services and engineering side of the industry hardest, which brings AMFW’s strategy into sharp focus. In these tough trading circumstances, Questor believes investors who are willing to take the risk should look for companies with a robust order book that can weather the downturn and it remains to be seen if AMFW falls into this category. Analysts at Credit Suisse have warned that AMFW will “not be immune” to the downturn in activity and investment levels which has been sparked by the economic environment. They said investors are likely to remain cautious until oil prices are heading consistently upwards and fears of further cost-cutting in the industry have eroded. Credit Suisse is also concerned about cash flow heading into the next financial year. For 2015, the broker assumes that AMFW will see a 10% reduction in oil and gas sales and a 5% drop in its mining business. This would lead to profits for this year falling compared to 2014, with margins decreasing and the costs of integrating Foster Wheeler outweighing the cost-savings of the deal. However, by 2016, the enlarged company should start to deliver cost-savings. However, Questor expects AMFW to cut costs aggressively in legacy markets over the next 12 months. The company has already started a consultation period with staff in Aberdeen, which could lead to job cuts. AMFW may be forced to follow its major rivals Schlumberger, Baker Hughes and Halliburton by making deep cuts to its workforce in order to protect its bottom line. The company expects oil prices to hold at around $60 per barrel this year but that estimate seems overly optimistic. Given the challenges facing the industry, AMFW’s shares are a sell.
