"Executives at water companies could lose their bonuses in future if the firm they run causes environmental damage, like letting illegal sewage spills pollute a beach or river.
Regulator Ofwat will run a consultation on the proposal later this year.
Environment secretary Stephen Barclay said it was time water company bosses "took responsibility".
But some, including the Liberal Democrats, have said the proposals do not go far enough.
The party's environment spokesman Tim Farron said Mr Barclay's proposals should include banning bonuses "regardless of criminal conviction".
Campaigners and government opposition parties also said they had long been calling for restrictions on water boss bonuses.
The UK's water companies, which are in charge of managing water supply and waste water, have faced heavy criticism in recent times over leaks and sewage discharges into rivers. Pressure is growing on the UK's water system, much of which was built decades ago, due to climate change and population growth.
There has also been backlash following the announcement that suppliers planned to put water bills up by around £156 a year by 2030 in a bid to modernise the UK's ageing water infrastructure.
Last year, senior executives from five of the 11 water companies that deal with sewage took bonuses. But at the other six, bosses opted to forgo them after pressure from campaigners.
Ofwat first announced the policy in March last year, but is still to consult on whether the plan will go ahead, as well as what types of incidents would cost a water company executive their bonus.
The government hopes the policy will apply to bonuses for the next financial year beginning in April. If it does come into force, it would apply to water companies in England and Wales.
"In cases where companies have committed criminal breaches, there is no justification whatsoever for paying out bonuses. It needs to stop now," said Mr Barclay
"Tougher action" was needed to address water companies' "poor performance", the environment secretary added.
"No-one should profit from illegal behaviour."

Balfour Beatty.......3.4x
Keller Group..........3.4x
Morgan Sindall......3.9x
Average..................3.6x
In order for Costain shares to trade inline with the average they would have to rise to 125p.
Tripling of the stock price over the next 24 months if the market becomes bullish and the company executes and increases SH value.
The only thing holding COST back was the threat of going kaput. However cash performance is excellent. They don't carry huge receivables so you'd think they have traded rather well during 2023. Vaughan was bullish during the interim presentation. Everything points towards a re-rate when the results get announced

COST is subject to stamp duty
My buy early on was with stamp duty NOW IF I WANT TO BUY MY BROKER dose not want stamp duty im confused . Happy to pay stamp duty as rules are rules . IS CONSTAIN with stamp duty or not ?IF not i get my stamp duty back
